How the lease liability is measured
At commencement, ASC 842-20-30-1 measures “the lease liability at the present value of the lease payments not yet paid, discounted using the discount rate for the lease at lease commencement.”
i is the monthly rate and t the months from commencement to each payment. The calculator discounts by month so quarterly, semiannual and annual payments land in the right month. Under the nominal basis, the periodic rate is the annual rate divided by the payments in a year; under the effective basis, it’s the rate that compounds to the annual rate.
The discount rate
ASC 842-20-30-3: “A lessee should use the rate implicit in the lease whenever that rate is readily determinable. If the rate implicit in the lease is not readily determinable, a lessee uses its incremental borrowing rate.” As amended by ASU 2021-09, a lessee that is not a public business entity may instead use a risk-free rate for a period comparable to the lease term, as an accounting policy election made by class of underlying asset.
The right-of-use asset
Under ASC 842-20-30-5, the right-of-use asset at commencement consists of:
- the initial measurement of the lease liability;
- lease payments made to the lessor at or before the commencement date, minus lease incentives received; and
- initial direct costs incurred by the lessee.
Operating or finance lease
Under ASC 842-10-25-2, a lessee classifies a lease as a finance lease if it meets any of these at commencement:
- Ownership of the asset transfers to the lessee by the end of the lease term.
- The lessee has a purchase option it is reasonably certain to exercise.
- The lease term is for the major part of the asset’s remaining economic life.
- The present value of the lease payments and any residual value guarantee equals or exceeds substantially all of the asset’s fair value.
- The asset is so specialized it’s expected to have no alternative use to the lessor at the end of the term.
If none applies, it’s an operating lease. The calculator takes the classification as an input; it doesn’t test the criteria.
Expense after commencement
Operating leases
ASC 842-20-25-6 requires “a single lease cost” allocated “over the remaining lease term on a straight-line basis.” The liability still accretes interest; the asset’s amortization is the difference between the straight-line cost and that accretion. In the example’s first month, the liability accretes $164.36 and the asset amortizes $835.64, for a lease cost of $1,000.
Finance leases
ASC 842-20-25-5 requires “amortization of the right-of-use asset and interest on the lease liability.” The asset is amortized on a straight-line basis (ASC 842-20-35-7) over the shorter of its useful life and the lease term, or over the useful life if ownership transfers or a purchase option is reasonably certain to be exercised (ASC 842-20-35-8).
What the calculator assumes
- Fixed payments only. Variable payments that aren’t in the lease liability are expensed when the obligation is incurred (ASC 842-20-25-6(b)), so leave them out.
- One lease component, measured at commencement, with no later modification, remeasurement or impairment.
- Escalations happen at each anniversary of commencement, and rent-free payments come first.
- Balances are carried in cents; the final month absorbs rounding so the liability and asset end at zero.
- The current portion of the liability is the reduction in the liability over the next 12 months.

ASC 842 leases: questions
- How do you calculate a lease liability under ASC 842?
- Discount the lease payments not yet paid at commencement, using the rate implicit in the lease if it's readily determinable or your incremental borrowing rate if not. $1,000 a month for 36 months, paid at month-end and discounted at 6% a year (0.5% a month), gives a lease liability of $32,871.02.
- How is the right-of-use asset measured?
- At commencement, it's the lease liability, plus lease payments made to the lessor at or before commencement, minus lease incentives received, plus initial direct costs (ASC 842-20-30-5).
- What's the difference between operating and finance lease expense?
- An operating lease records one straight-line lease cost, so the example costs $1,000 a month for 36 months. A finance lease records interest on the liability plus amortization of the asset, which front-loads expense: the same lease as a finance lease costs $12,648.88 in its first year and $11,338.07 in its third.
- Can a private company use a risk-free rate?
- Yes. A lessee that isn't a public business entity may use a risk-free rate for a period comparable to the lease term instead of its incremental borrowing rate. Since ASU 2021-09, the election is made by class of underlying asset, and the rate implicit in the lease still applies when it's readily determinable.
- Do short-term leases go on the balance sheet?
- Not if you elect the short-term lease exemption, made by class of underlying asset. A short-term lease has a term of 12 months or less at commencement and no purchase option the lessee is reasonably certain to exercise. Payments are then expensed on a straight-line basis over the lease term.
- What does the maturity analysis show?
- Undiscounted lease payments for each of the next five fiscal years and the total after that, less imputed interest, reconciled to the lease liability on the balance sheet. The calculator builds it as of any fiscal year end in the lease.
